A fall in the rate of interest can stimulate economic growth through several transmission mechanisms. Lower interest rates reduce the cost of borrowing for firms and consumers, which on Keynesian analysis raises investment (I) and consumption (C), increasing aggregate demand (AD = C + I + G + X − M).

The impact on investment is particularly significant. As rates fall, the marginal efficiency of capital rises relative to the cost of borrowing, making previously unprofitable projects viable — supported by the Bank of England's post-2008 cut from 5% to 0.5%.

However, the effectiveness of rate cuts depends heavily on context. In a liquidity trap, further reductions may have minimal impact on spending, as arguably in the UK between 2009 and 2016 when growth stayed sluggish despite record-low rates.

Supply-side policies such as investment in education and infrastructure may be more effective for long-run sustainable growth by shifting LRAS rightward, addressing productive capacity rather than merely demand.
